Instances are the servers the Fediverse is made of. Each instance, big or small, can have it's own set of rules and content it allows or encourages.
Basically an instance is it's own social media site: The local timeline displays everything posted by users on your instance. <br>
But there is also a federated timeline, where you see every post by users your instance knows. And the home timeline shows everything by users you follow, no matter if they are on your instance or another.
